Daniel (Ralph Macchio) defeats Kreese's student in a highly anticipated competition, taking first place. This infuriates the fiercely competitive Kreese, who reacts by brutally attacking his own student. Ultimately, the disgraced Kreese is forced to shut down his dojo and disappears from the industry. Terry (Thomas Ian Griffith), a friend of Kreese, sees his once-glorious friend now being treated like a rat in the street and decides to seek revenge on Daniel. By manipulating events from behind the scenes, Terry forces Daniel to participate in the tournament and then hires a master fighter to give Daniel a harsh welcome. In order to achieve victory, Daniel seeks help from his mentor, Mr. Miyagi (Pat Morita), who surprisingly neglects him.
